Nothing better illustrates the vast change in telco business models, attitudes towards capital investment and operating costs than the situation facing executives in the post-monopoly world. Under monopoly rules, service providers operated under simple rate of return rules that guaranteed a single-digit profit on literally all capital investment plus accounting costs including operating expenses, as do electrical utilities still covered by such rules.
There are huge behavioral consequences. Under rate of return regulation, no amount of capex is “dangerous,” as a financial return is guaranteed. Almost no amount of operating cost to maintain quality is problematic, as such costs also earn a guaranteed return.
The business drivers revolve around quality of service, since there is no need to optimize behavior around marketing, competitors or cost containment to preserve profit margins.
The analogy might be made to the pre-deregulation airline industry as well. Though there was competition, it was limited and not based on price--which was regulated--but service quality.
Under such conditions, no financial analyst or regulator is overly concerned about capital investment levels.
All that changes in a deregulated context. Suddenly, without guaranteed rates of return, all capex gets scrutinized. In the monopoly world, a handy rule of thumb was that capex levels were about 10 percent of the value of the physical plant every year. In other words, about 10 percent of the fixed network physical plant was renovated or replaced each year.
The mobile networks have roughly followed that general pattern, with the exception that a new next-generation network has routinely been deployed, in the digital era, about every decade. That typically has meant higher bandwidths per unit of spectrum as well as lower latency with each generation.
Two big changes have happened since the first digital mobile network generation (2G): the role of data capabilities and the implications of technology advancement.
The new drivers are not necessarily physical obsolescence of much of the physical assets--which include spectrum--but usage that saturates the allocated spectrum assets, plus physical advances in technology driven by Moore’s Law that allow radios and devices to operate more efficiently. Each next-generation platform has improved bit-per Hertz performance, and therefore cost-per-bit, by at least an order of magnitude.
At the same time, latency performance typically improves by an order of magnitude as well.
Though executives might well prefer not to invest in brand-new network platforms every decade, that simply is the way the competitive mobile business works.
Consumer willingness to pay, on the other hand, is not so flexible. Consumers the world over will pay only a relatively-fixed percentage of their incomes on any communications or entertainment product.
According to an analysis by NetCredit, U.S. consumers spend about 0.16 percent of income on internet access, “making it the most affordable broadband in North America,” says NetCredit.
In Europe, a majority of consumers pay less than one percent of their average wages to get broadband access, NetCredit says. In Singapore, Hong Kong, New Zealand and Japan, 10 Mbps service costs between 0.15 percent and 0.28 percent of income.
The conundrum, in markets now dominated by broadband access, is that propensity to pay is relatively fixed, while demand grows by an order of magnitude about every five years. The solution includes networks able to deliver bandwidth at lower costs.
So one big change is that fixed and mobile network capex levels matter. What arguably does not change for mobile operators is monetization. Observers might worry about capex levels, because they worry about profit levels.
But 5G monetization, as is the case for every next-generation mobile platform, comes primarily from shifting accounts from older networks; partly from reducing the cost of delivering bandwidth; partly from new capabilities that generate new revenues.
In other words, mobile operators will make money from 5G “the old fashioned way” (consumer and business mobility service); by reducing operating costs (especially more bandwidth at close to the same price) and also generating some new income from new use cases.
It is not a matter of “either/or.” Consumer and business mobility remain critical to the revenue model. Lower cost of supplying bandwidth still matters as well, but also supporting new use cases and revenue sources. So 5G monetization is “both/and.”
